Kepler Cheuvreux has published a new white paper examining how exchange-traded fund (ETF) flows interact with the performance of the stocks they hold. The findings suggest that ETF activity may provide valuable signals about subsequent equity returns, offering potential insights for stock selection and portfolio construction. The white paper contributes to the growing body of academic literature exploring how financial flows, alongside fundamentals, can influence stock market dynamics, with a particular focus on the role of ETFs.
The white paper, “ETF Flows and Stock Market Dynamics: Patterns, Signals and Portfolio Construction Insights,” analyses ETF-induced flow pressure across a broad global ETF dataset provided by Trackinsight, with a particular focus on the relationship between flows into thematic and sectoral ETFs and subsequent stock performance.
The results point to two distinct dynamics depending on the investment horizon and the type of ETF flows analysed. At shorter horizons, strong ETF-induced buying pressure tends to be followed by partial price reversals. Over longer horizons, however, sustained flows from thematic and sectoral ETFs are associated with stronger subsequent stock performance in the US market. These flows appear to carry more informative signals, as they more directly reflect investors’ allocation preferences.
“The findings suggest that ETF flows may capture a dimension of equity-market behaviour that is not fully reflected in traditional style factors, or fundamental analysis”, said Inès Barahhou, CFA, Advisory and Quantitative Solutions at Kepler Cheuvreux, co-author of the study. “For portfolio managers, the practical question is whether a stock is temporarily exposed to ETF-driven pressure, whether that pressure supports or weighs on its performance, and whether it reflects a short-lived imbalance or a more persistent allocation trend.“
The study also finds that the effect is materially stronger in U.S. equities than in Europe. While short-term reversal effects are also visible in STOXX 600, the white paper does not identify the same persistent longer-term relationship, consistent with the lower level of ETF ownership in European equities.
These findings highlight the potential relevance of ETF flow analysis as an additional tool for investors seeking to better understand market dynamics and inform portfolio construction decisions.
